I’ve heard of “AO-Adults Only” ratings, but I’ve never actually seen a game with this rating. I was wondering if anyone out there knows of a game (for any system) with an “AO” rating. If so, why does it have this rating? As far as I can tell, games with the “M-Mature” rating exploit sex and violence as much as possible, so what could an “AO” rated game possibly have that an “M” rated game doesn’t?

An AO-rated game is about the equivalent of an NC-17 rated movie. Most gaming companies won't make AO-rated games cause they know they won't sell very well for anybody of any age (unless you're really that lifeless) and none of them have ever attempted it either. I find it hard to believe that there are advocates who say they should use the rating more often on violent games...particularly Grand Theft Auto: Vice City (which by the way, kicks seriuos arse!).
I believe this answers your question...

Yeah, that makes sense. But why’d they even bother coming up with an AO rating?

Your guess is as good as mine....that's about like asking why'd they even come up with an NC-17 rating for movies.

Because, Japanese companies made so many of them in the mid to early nighties. They were playing off of Anime and made Hentai games, which didn't sell, and all suck serious ass.( I did not say any of that, not like I would know anything about that anyways...)
After playing Leisure Suit Larry Magna Cum Laude M Rated, I was pleased to finally see the NEW, Leisure Suit Larry Magna Cum Laude Uncut and Uncensored come out, AO rated.
So for those that have never seen an AO rated game, Vivendi Universal has published the first(?) AO rated game ever.
It's only out for the PC right now, nut the web site says it will be available for game consoles.
